Product Analysis on Gillettes’s Razors

Gillette is leading worldwide home applicants, such as razor, battery, electronic and manual toothbrush, manufacturing company. On April 14, 1998, the company introduced the world†s first triple blades razor and begun to sell July 1, 1998 in the United States and September in the Western Europe. Since Gillette launched new razor in 1998, the company expected high returns in short-term; however, the result of the new product has been defined yet. The areas of the internal factors are Finance, Management, Manufacturing, Market position, Personnel, and Research & Development. All these factors can be defined as either strengths or weakness or both. First of all, the company as a whole gained net sales amount of 10. 1 billion dollars and net income of 1. 4 billion dollars for the 1997 due to acquire leading battery company â€Å"Duracel† in 1996 and grow of â€Å"Sensor Excel† razor. As a result, company could spend 1 billion dollars to invent â€Å"Mach 3† which is triple blades razor. Even though Gillette had sufficient fund to invent the new product, the company took high risk of financial side that if the new product†s sale does not reach to company†s expectation, the company will face shortage of capital resources and can be lead to bankruptcy. But if Mach3 turn out to be a New Coke or McDonald†s Arch Deluxe – much-hyped new products that were mostly duds and fizzle- the gloom will be heavy from Gillette†s corporate headquarters in Boston†s Back Bay to the South Boston factory that Gillette has overhauled to produce 600 million Mach3 blade cartridges per year, or about half of Gillette†s annual target of 1. billion Mach3 blades. (Boston Globe, 4/15/98) Since Gillette introduced â€Å"Mach3† in April, the company changed its manufacturing tools to produce Mach3 South Boston's factory. Gillette already spent 300 million dollars for advertising and promotion worldwide for the year that company introduced new product. The amount is twice as much as the company put for advertising â€Å"Sensor Excel† in 1989. Gillette released the new product to retail stores on July 1, 1998, and starts to advertise on TV and the other media six weeks later; however, many people went to the company's web site to look at the new product. Even though company spent tremendous amount of fund for the advertising, some people from Asia did not recognize the product according to our group's survey. For customers, there are satisfaction and complaints for Mach3. People, who satisfied with Mach3 according to our survey, said there are less irritation and faster shaving time. Customers who complaint about Mach3 argue that they do not want to spend more money on better outlook. According to our survey, one hundred percent of surveyees, who does not satisfy with Mach3, say the price is too high for the product. Price is relatively higher than other products including â€Å"Sensor Excel† which was the most expensive one before â€Å"Mach3†³ came out. Its price is 6. 99 dollars per razor with one blade included – currently, the company is selling for 7. 29 dollars per Mach3. It is 4 percents increased from original price, and 40 percents higher price than other products. This may lead to decrease in sales and the company†s total revenue. The company is trying to reach customers several different ways. Gillette offers Mach3 package product, which included Mach3 itself and couple of extra razors, Shaving cream and deodorant. This package product makes each items† unit price lower than sell separately. Also, the company offers sweepstakes on the company's web site, and there is no obligation. This is the one of the finest ways to reach and get involve the customers. The company give chance to people to win prize without any obligation; however, people will recognize the product automatically. Also, Gillette can acquire the Since Gillette is well-known global company, many retail stores are not offended to carry the company's product even though the product's price is high. Retail stores are assume that Mach3 will bring more customers. On the other hand, even more customers come to store, it is unpredictable for increasing store†s sales revenue because price is too high so that consumers would not buy. External factors are Competitive, Economic, and Social. Gillette†s major rival in the market is Shick. Since Gillette is the first company produce triple blades razor, the company will lead the market; however, rival company such as Shick will develop the same product with higher quality or lower price. Then the result will be unforeseen unless Gillette improve Mach3†³s weakness – â€Å"high price†. For long time in the United States, people†s income has been growing. As a result, customers purchasing power also increased. However, the company†s market is not only the United States but also overseas, in fact, over sixty percents of sales are made from overseas. Consequently, the company has to consider the facts that poor countries† consumers are willing to use cheaper product; especially the countries in economic crisis. There are 3 target groups in the market. The first group is disposal razor users that it's approximately more than half of the market. The advantages of this group are cleaner, cheaper and easy to use. On the other hand, it is less quality than other two razors. The second group is regular razor such as Mach3 about 40 percents. The last group is electronic shaver users which it takes remaining market share. The customers who use the electronic shaver satisfied with high technology, easy to use, saving time and safety compare to the other two products. The disadvantages of this product are high price and less cleanness when one shaves. The goal of Gillette is trying to acquire customers who use disposal and electronic shaver to Mach3. In order to persuade the customers to change to Mach3, the company should beat other product's weaknesses and add the improved the weakness of the other product to Mach3 and decreases of its weakness. Mach3 has several strengths; the first impression is fancy outlook that makes customers feel differentiated from other products. Second of all, men are challengers, always pursue new trend; especially on the tangible items with high technology. Although Mach3 has several strengths, it also has weaknesses. High price makes people think twice to purchase Mach3; the older generation of the Gillette razor is cheaper than Mach3, that makes people wonder if it is necessary to spend more money on the Mach3. The key purpose for Mach3 is to shave beard, but the older generation is also doing same job as Mach3; that makes no different between older and newer product. The next weakness is the advertisement. Gillette has spent 300 million dollars on the advertisement, but we did the survey with at least thirty people; 22 out of 30 surveyees know the brand from Television and magazine, but they have never uses it. This means the advertisement has preached the good news, but it has not reach people's life. The majority of men do not know why they should spend more money to buy same result. The marketing strategy did not fail the sale of the Mach3, it is price controller. The main point of the marketing is to opening a market for product. Since 73% of the men from the survey know the product, this mean the marketing strategy succeed its intention. The biggest mistake we found is the price. As I mentioned, â€Å"the majority of men do not know why they should spend more money to buy same result†. I would recommend to the company, to lower the price and match the same price as older generation. Let public buys Mach3 as the same price as older generation, allow public to try out differences between Mach3 and older generation. After when market demand of the Mach3 is higher than older generation, then increases its price.

1. You are the consultant. Clark has asked you to submit a proposal for a PS plan for Maple Leaf Shoes. You wonder about the appropriateness of such an incentive system for Maple Leaf Shoes, but you promised to look into it. What will you tell Robert Clark? A profit sharing plan is a plan that gives employees a share in the profits of the company. Each employee receives a percentage of those profits based on the company's earnings.The textbook defines profit sharing plan as â€Å"A system whereby an employer pays compensation or benefits to employees, usually on an annual basis, in addition to their regular wage, on the basis of the profits of the company† (Page 352). This plan can either be a really great plan or a terrible plan because it ultimately depends on the profits earned by the company in a given time period.Let’s say for a certain month the company is doing really great in profits and business is good than the employees will be really happy and earn a lot mor e than they’ve earned in the past, But if the company fails to generate a lot of profit the next year than wages for the employees will decrease and be more lower than it was before which will make employees upset and earn less money. The amount of profit Maple Leaf Shoe is making is highly unstable but one moment you might be getting a lot of money and another moment you will be getting paid under what you used to get paid.This plan has a lot of ups and downs but it’s really like gambling because you can win a lot of money and lose a lot also. I can see how this plan might be able to increase production of employees because it will motivate employees to work harder to help the company earn more profits. But sometimes the employees will do everything their supposed to do and maybe the company doesn’t make profits because of other reasons like competitions or other factors that employees can’t control.Also Maple Leaf Shoe production costs are steadily in creasing which means they need to make a lot more money to cover their high costs. The three incentive plans that will be more beneficial to the Maple Leaf Shoes company is production incentive plans, employee stocks ownership plans (ESOPs), and Scanlon plan.Production incentive plans are plans that â€Å"allow groups of workers of workers to receive bonuses for exceeding predetermined levels of output† (Page 351). This will motivate employees to work harder and be more productive than they were before. Socrates was a man following a path he felt that the gods had wanted him to follow and made no excuses for his life and they way he lived it. The passage I have chosen from Plato’s Apology is the main passage to which Socrates believed in until his death and gave the basis for his life and they way he chose to live his life. It is this passage that makes clear all of Plato’s writings and perhaps why even in living his own life he chose emulate and follow Socrates and ultimately became one of his better-known students. To prove this, the paper is organized into four sections. In the first section, I will give the key passage, along with some textual context to give background details. In the second section, I will provide some relevant biographical/historical information about the author and the time period for when the text was written. In this passage Socrates is our speaker and he is presenting his defense against the charges that have been brought against him by Meletus, Anytus, and Lycon. The charges they have brought against Socrates are for corrupting the youth and worshipping gods other than the ones all other Athenians worshipped at that time in Ancient Greece. This passage is one of many times that Socrates brings to light the fact that what he has been doing by going around questioning people about their beliefs is commanded by the gods and that he should not be put to death for doing what has been asked of him. Socrates presents many times that what he is doing in trying to get people to not just question what they believe, but to work on the improvement of their souls. He believes and so states in the passage that wealth and fame do not bring excellence to a person’s life, but you become a better person first by improving your soul and that is actually where excellence can be found. Once a person has done this then they can concern themselves with other matters. Stating that you first turn your attention inward and then outward to the larger society could sum up the general message of Socrates. While he does not explicitly say this one could reasonably interpret from Socrates defense that he believes the reason for the charges that have been brought up against him are due to a lack of understanding by the Athenian public of his mission and purpose as well as the authority he has to do it. This is what he is attempting to do in this passage, explain what he has been doing and that the god of all Athenians commanded him to do this work and that he has done nothing wrong. historical/biographical information. Though Socrates ran no formal school, one can find in any number of books on Plato, that he was a student of Socrates in Ancient Greece. According to Baird and Kaufmann Plato probably first began following Socrates sometimes in his twenties, though one cannot be sure of the exact date (4). The Apology, along with Crito, are just a number of texts written by Plato on the teachings and beliefs held by Socrates. â€Å"The Apology is generally regarded as one of Plato’s first and as eminently faithful to what Socrates said at his trial on charges of impiety and corruption of the youth† (Baird Kaufmann 5). The time of Socrates trial was around 399 B. C. in Athens, Greece and â€Å"many contemporary scholars maintain that Plato’s Apology was writing within the first two to three years following Socrates’ trial and execution† (Brickhouse Smith 1). The charges against Socrates were corruption of the youth and worshipping some other god rather than the ones commonly held to be believed in by other Athenians. It is important to note as reported by Brickhouse and Smith that, â€Å"Athens had only just concluded the Peloponnesian War. The effects of the war had been disastrous on her economy; factions blamed each other for her defeats, and suspicion and power-mongering were rife† (19). By this very fact they were looking for someone to blame for their problems and Socrates was an excellent choice. It should come as no surprise â€Å"that Athenians looked for the guilty among thinkers like Socrates. After all, by their very nature and regardless of their particular persuasions, such intellectual challenge established wisdom and tradition† (Brickhouse Smith 19). Then the charges brought against Socrates and his trial were a course of action that the Athenians could see nothing wrong with at that time. Socrates was definitely a man before his time. Socrates was placed on trial for the questioning he did of others because he was pushing people in their long-held beliefs, which probably gave rise to fear. Even though Socrates felt justified in his actions many did not hold that same theory. In fact, May states, â€Å"most people would be quite irritated if someone criticized their moral beliefs. Imagine conversing with someone who continually pointed out the weakness in your beliefs† (5). There are very few people that when pushed into why they believe what they do can generally come up with a concrete answer as to why they believe that way. In my opinion, much of what people believe in is based on tradition; either from your own family or culturally and many times occurs as a combination of both. Plato’s dialogues are perhaps a fair representation of Socrates’ teachings however, he does not give a consistent portrait of Socrates (May 20). May goes onto say that â€Å"character ‘Socrates’ is portrayed differently in some of Plato’s dialogues because in some of them. Plato is writing in order to chronicle the historical Socrates, whereas in others, Plato uses the character ‘Socrates’ as a mouthpiece of his own philosophical position† (20). â€Å"Although Plato originally started to write his dialogues in order to chronicle the historical Socrates, he eventually started to write dialogues that were devoted to Plato’s actual philosophical views† (20). It was this writing that caused Plato to formulate his own views in an attempt to answer some of the questions that Socrates had posed along the way (May 20). Regardless of which Socrates is speaking the message however is the same in that excellence can be found in virtue over any other thing a person may possess. In addition, Socrates did not do any writing himself so all we have to go on is what Plato presented to us in his various texts. anaylsis In this passage, Socrates is telling the Athenian jury that he is innocent on the charges brought against him and why he is innocent. This passage is of extreme importance of understanding and interpreting Plato’s writings because it is a theme that is repeated throughout his works. Our character Socrates feels that people should be more concerned with the perfecting their souls more than anything else in their life. He believes that in his quest to help people find their way he is actually doing as the gods dictated. Socrates also states that the only reason his is wise is because he knows that the only thing he does know is that he does not know anything worth knowing (Brickhouse Smith 129). In fact he so states in his defense when he says â€Å"I am wiser than this man; neither one of knows anything that is really worth knowing, but he thinks that he has knowledge when he has not, while I, having no knowledge, do no think that I have, I seem, at any rate, to be a little wiser than he is on this point: I do not know what I do not know† (Baird Kaufmann 24). Socrates believes that it is really the gods that are wise and humans do not possess any wisdom. He believes that the best a human can do is to work on improving their souls and it is through this action that a person can achieve a life of excellence. In fact, in a later section of the Apology, Socrates even states, â€Å"an unexamined life is not worth living† (Baird Kaufmann 34). That statement speaks to the true nature of Plato’s writings and how he wanted to impress upon others to live a better life. May even supports this idea when she states, â€Å"Socrates claims that the meaning of Apollo’s oracle that humans cannot possess wisdom. Remember, Socrates does not believe that even he possesses wisdom, as he believes that real wisdom is the property of God† (44). While taking into account the turbulent times of Athens one could easily understand why that anyone questioning â€Å"the establishment† would gain much notoriety and attention. While repeatedly Plato reports that Socrates felt he was doing gods work others were not as easily persuaded. Change is never welcomed by a society, because change means the known is questioned and people are stretched in ways they had not anticipated. One can find numerous examples of this throughout time ranging from slaves being released to live as free men, the flight of Kitty Hawk, Hitler, and even as recent as the presidential race of 2008 which was highlighted by frequent reports that Barak Obama was a terrorist. All of these things created change in the world around them and opened up countless avenues to others while many people stayed behind too scared to move forward. Reeve states that, â€Å"Socrates presents himself†¦ as someone who questions others in the matters of virtue and who examines or refutes them by mean of an elenchus when they have answered inadequately. † (x) An elenchus is Socrates’ characteristic method of inquiry and refutation some might consider it badgering (Reeve x). He also presents himself as a servant of Apollo whose mission has been divinely inspired and it is not simply to question people. â€Å"But to get them to care about virtue and their psyches – their souls – above everything else. † (Reeve x) Even in his later work of the Crito, in which Crito comes to visit Socrates in prison offering him a chance to escape, Plato does not have Socrates change his beliefs and escape to a foreign land. â€Å"In the Apology, Socrates claims that a human being has only one thing to consider namely whether one is acting rightly or wrongly (28c). This is repeated in the Crito when Socrates states that his duty to consider just one question, whether it would be right to escape or wrong† (May 78). As he continues to examine the option before him Socrates cannot come up with any reason why it would be right for him to escape and that to do would be morally wrong and go against everything he has stood for his entire life. The selfish action of escaping would have disastrous results and wipe out years of Socrates work. One can easily see how Plato has carried the message of Socrates throughout his writing and used it to his benefit. In order to be considered wise by Plato, a person needs to examine their beliefs and knowledge to better their soul before any other task is undertaken. It is this that will last far longer than any wealth, power, property or prestige that is attained. Because as Socrates says â€Å"I spend my whole life in going about and persuading you all to give your first and greatest care to the improvement of your souls, and not till you have done that to think of your bodies or your wealth† (Baird Kaufmann 30). supporting passages. This is the first of three passages that supports the fact that the passage quoted at the beginning of this paper and ultimately makes clear all of Plato’s writings and gives further insight into Socrates’ life. â€Å"But then I again proved, not by mere words but by my actions, that, if I may speak bluntly, I do no care a straw for death; but that I do care very much indeed about not doing anything unjust or impious. That government and all its power did not terrify me into doing anything unjust† (Baird Kaufmann 31). This passage comes from Apology shortly after the key passage in which Socrates is defending himself against the charges of corrupting the youth and worshiping false gods. In this passage he is telling how that when ordered by the government to bring Leon the Salaminian to them so that they might put him to death he chose to live by his values even though he was defying the government. He goes onto to explain that it is a person’s actions that mean more than the mere words they utter. He states how that even in the face of death he chose not to anything unjust or impious, but to live according to the gods decree for his life. He goes on to say that if the government of The Thirty had stayed in power he would have certainly been put to death, but he did not care one way or another. He is saying in no uncertain terms that he will not be coerced or bullied into doing anything that goes against the will of god. The position that he takes shows that he is strong-willed and a man who is true to his word and that even if this current group of Athenians puts him to death he will not fight them unnecessarily. This passage relates to the key passage by showing that by following one’s beliefs and doing what is right and just helps to lead a person closer to excellence in virtue and to living a better life. The second passage also appears in the Apology and comes after Socrates has been found guilty by the Athenians of the crimes of which he was accused and now is speaking about what a suitable punishment might be for him. â€Å"And if I tell you that no greater good can happen to a man than to discuss human excellence every day and the other matters about which you have heard me arguing and examining myself and others and that an unexamined life is not worth living, then you will believe me still less† (Baird Kaufmann 34) Plato is once again writing in reference to the first idea presented by Socrates that in order to be great people should first improve their inner self and not worry about things outside of themselves until they have reached that point. It is only by doing this that a person can achieve an excellence in their virtue far greater than any material possession or status one may achieve. Socrates is again stating that he has only been doing what the gods have asked of him and that he has been attempting to impress upon others the importance of personal virtue rather than material gain. He is again stating how he personally did that and was only attempting to get others to see the world as he saw it. In fact, Socrates believes that death is not justice in his case, but since he has lived his life as a pauper that he should be sentenced to life in the prytaneum, which is the town hall of Ancient Greece used to house distinguished visitors and guests (Dictionary.com). He states in there he would be forced to live a life in complete opposite of what he has known since it would be rich and lavish and in addition he would receive three full meals a day. This according to Socrates is the polar opposite of the way he has been living and would actually be a punishment to him since it goes against what he has been doing. This passage relates to the key passage by not only re-stating what was said previously, but provides further evidence that Socrates was committed to the cause of excellence even after he was sentenced to death. This third passage comes from Plato’s Crito when Socrates’ friend Crito visits him in prison. â€Å"Are we to start our inquiry from the premise that it is never right either to act unjustly or to repay injustice with injustice to avenge ourselves on any man who harms us, by harming him in return? Or do you disagree with me and dissent from my premise? I myself believed in it for a long time and I still believe in it. † (Baird Kaufmann 43) Crito actually bribes a guard in order to be allowed into Socrates’ prison cell and Socrates is not at all pleased by that action because it is an unjust act. The purpose of his visit is to convince Socrates to escape and continue to live a free man. Crito informs him that many people are willing to help him escape and continue his work of helping others in another country where he will be free from the narrow-mindedness of the Athenians who have sentenced him to death. While many people would jump at an opportunity to escape and continue to live their lives, even if it meant being a fugitive, Socrates refuses. But here again we see that Socrates is adamant about his position. In the above passage he states that it is wrong to escape because it would mean going against everything for which he has stood and argued for his entire life. He feels that it would a mistake to escape and repay an injustice with an injustice; there is no virtue in that action. He believes even as his death nears that what he has stood for; looking for excellence in virtue and by becoming a better person by looking inward first to improve the soul, that he is correct and nothing will veer him off his course. This passage ties to the key passage by showing how through his actions Socrates believed that living justly and rightly were more important than living a life where a person would simply exist because they were following the dictates of others and not living, as they truly believed. conclusion In conclusion, the key passage from Plato’s Apology that I have discussed here is the critical point of all his writings. In the key passage as well as the three supporting passages I discussed one can see how living a life of excellence as found through virtuous actions was the central theme throughout his writings. One can easily see why Plato would have chosen to be a student of Socrates and spend a great deal of his writing career recalling the events of Socrates life and death. At the time of his writings and Socrates’ death, Athens was in need of a good and moral hero and Plato chose Socrates to help others learn that success was measured not by material goods but through good actions based on right motives. War Literature Essay Turkey and Armenia have not had the greatest diplomatic relations in recent years. Therefore, it was somewhat surprising that the leaders all of these two nations sat down to watch a football game between the two countries. To say that this is somewhat bizarre would be a dramatic understatement. In 1915, during the First World War, Turkey was responsible for the genocide of scores of Armenians. Needless to say, the relationship between these two group has been tenuous at best over the years. For some, all of this appears to be a form of political theater. However, there is more to the situation than mere grandstanding. Russias recent aggression has sparked fear in Eastern Europe. So, it is not surprising that Turkey and Armenia might forge an alliance out of mutual distrust of Russia. How long such a shaky alliance lasts is anyones guess. Much of this is ironic considering it occurs in light of the legendary football match between the Germans and the British during World War One. Thomas Hardy chronicles this legend in a short article that also points out the strange irony of how mortal enemies can become friendly rivals when they share a common love. In this case, the love is for the game of football. It would seem that to the soldiers, a love for a cultural sport overrides any serious concerns that are at the center of a declaration of war. Or, perhaps, war becomes boring after a while and both sides need a break. Whatever the reason, it is odd to see enemies converge based on a love for a mere past time. It would be absurd to assume that a love for football can eliminate aggression between nations. However, it does show that aggression and competitiveness can be used for more fruitful pursuits other than direct conflict. Then again, football is a form of conflict with enthusiasm replacing aggression most of the time. While sitting in front of the TV watching teams play make the world a better place? US Stock Market and GDP Analysis Stock Prices Definition Stock (or share) which is sometimes known as equity is a claim to partial ownership or holdings of a firm. Initially, the original owners of a firm sell their shares or stock to gain additional funds to finance the firm expansion which can be said as the owners sell part of the ownership of the firm to the stockholders. This is known as the Initial Public Offering (IPO). After the IPO, the stocks can be sold and resold by the stockholders in the stock market with the aim of gaining profitable returns through the price differences of the stock. Stock prices are determined through trading on a stock exchange such as NASDAQ, SP 500 and DJIA. Generally, stock prices reflect investor expectations for future corporate earnings and thus reflect for future economic growth. The Origin of the Stock Market The stock market originated in Europe prior the industrial revolution in the 1700s. Many traders in the market wished to make investment in huge businesses but this could not be affordable with a single trader. Thus, they gathered their funds together to invest in a new business as partners (Grazian, 2008). This is similar to the practice of shares nowadays and has inspired the origin of the stock market. In the beginning, the stock market trading started on an informal note. The traders met at coffeehouse which was used as a market place in the 1700s. The first exchange was created in Philadelphia during 1800 and in New York during 1817 and finally the trading rules were formed (Grazian, 2008). In the United States, the first stock exchange took place in Philadelphia over 220 years ago which was known as the â€Å"Board of Brokers† and the Board met at the coffeehouse. The Board of Brokers was later changed into the Philadelphia Stock Exchange in 1875 and it is now included in NASDAQ as NASDAQ OMX PHLX. The market became more structured without manipulative auctions and a fair commission structure was formed. The group of stock brokers was reorganized and known as the â€Å"New York Stock and Exchange Board† in 1817 (Terrell, 2006). In 1896, the Dow Jones Industrial Average (or the Dow) created by Charles Dow and one of his business associate, Edward Jones was first calculated. Along with other stock market index, such as NASDAQ and SP 500, the Dow is one of the most closely indicator to track the stock market activity. Besides the Dow, SP Dow Jones Indices also determined the SP 500 in 1957 (Standard and Poor’s, 2009). The SP 500 is more preferable than other stock market indices as it is determined through a more diverse constituency and weighting methodology with 500 stocks chosen for market size, liquidity and industry grouping. It is recognized as the best representation of the U.S. stock market and also classified as a leading indicator for the U.S. economy. Thus, the stock indices from the SP 500 were used as the data in this study. c. Stock Prices As an Economic Indicator Economic indicators give us a better idea of where the economy is headed. There are two types of economic indicators, which are the leading indicators and the lagging indicators. Leading indicators often change before the economic adjustment and thus can be used to predict the future economy whereas the lagging indicators reflect the economy’s past performance and only identifiable after the economic adjustment. Stock market is a leading indicator. Most people will first look at the stock market performance first when talk about the economic trends although it is not the most important indicator. This is because stock prices mainly depends on the expected earnings of the domestic firms, thus it can indicate the economy trend if the estimated earnings are accurate. A strong market usually followed with economy expansion while a down market always leads to economic downturn. However, it is undeniable that here are inherent flaws for stock prices to act as a leading indicator for the future economy performance. Firstly, the estimated earnings can be inaccurate. Secondly, the vulnerability of stock market which is probably adjusted or manipulated. For example, the government can manipulate the market to keep it high via various strategies to avoid public from panicking of economic crisis and the traders and corporations can manipulate the market via high-volume trades or other strategies. Thus, the true underlying strength or value of stock prices may become unobvious due to its vulnerability to be manipulated. Thirdly, the stock market is also susceptible to the creation of bubbles (Binswanger, 2004), which may convey false information about the economy’s direction. Economic Activity Definition The goal of economic activity is to produce goods and services in order to fulfill the needs and wants as well as to improve the social welfare. Economic activities are related to production, distribution, exchange and consumption of goods and services at all level in the society. Furthermore, economic activities can be defined as human activities which are performed in exchange for money or money’s worth, in other words, economics activities are those efforts performed by human to earn income, money, wealth and to maximize their satisfaction of wants with scarce means. The primary aim of the economic activity is to produce goods and services with an objective to make them available to the consumers. Thus, gross domestic product (or GDP) is one of the common ways to assess the economic activity. In this study, the economic activity is also represented by the indicator of GDP. The Origin and History of GDP The idea of gross domestic product (GDP) arose during the period post-carnage of the Great Depression and World War II in 1930s. GDP which was described as the ultimate measure of a country’s overall welfare, a window into an economy’s soul and the statistic to end all statistics was used widely and globally and become the defining economic indicator in the last century (Dickinson, 2011). Simon Kuznets, an economist at the National Bureau of Economic Research introduced a formula to determine GDP to the U.S. Congress in 1937.The original formulation of GDP was essential as it included all economic production in a nation. However, Kuznets’ formula was not being widespread utilized until the Bretton Woods conference created World Bank in 1944. After that, GDP was used widely as a tool to determine the nation’s economic condition. Although there are few economists questioned on the accuracy of GDP in measuring overall economic welfare, the GDP is still widely used now (Bureau of Economic Analysis, 2008). GDP is also described as one of the great invention in the 20th century because without this invention, economists, researcher and policymakers could not have played their role effectively with the unorganized data. GDP As an Economic Indicator Unlike the stock prices which serve as leading indicator, GDP serves as lagging indicator which changes after the economy adjustment. Although lagging indicators do not show the direction of economic trend, they reflect how the changes in economy over time. GDP is a tool that typically recognized by economists to measure the economic welfare. Increase in GDP indicates that the economy is strong while decrease in GDP indicates that the economy is weak. As stated previously, GDP is not a flawless indicator, many economists questioned on its accuracy especially in the financial market as some strategies such as quantitative easing and excessive government spending could have been carried out by the government to boost up the GDP of a nation. Despite of the flaw, as a lagging indicator, GDP is still a good determinant to measure the economic condition of a nation. Theories on Predictive Power of the Stock Price for the Future Economic Activity There are two theories in the theoretical literature on the forecasting ability of the stock prices for the future economic activities. The first theory explains the forward looking behavior of the stock market while the second theory discusses the causal effects of the stock prices on the economic activity (Croux Reusens, 2013). Forward Looking Behavior of the Stock Market Based on the idea that the stock price is the present value of future dividends (Fama, 1990), the theory of forward looking behavior of the stock market arose. The purpose for the stockholders to own stock is to earn from the interest difference when the stock is resold or to earn the dividends from the corporation. The increasing stock prices reflect the higher expectation of stockholders to earn more dividends. As the dividend is a payment made by a corporation to its stockholders out of its profit, the increase in expectation of stockholders towards future dividends gained indicates that there will be a rise in the corporation’s profit. Furthermore, the corporation’s profit is known to be positively correlated with the GDP of a nation, thus the rise in corporation will bring increment to the nation’s GDP. Therefore, a rise in the current expectation towards the nation’s future economic activity will definitely result in increase in the stock price. However, several researchers have argued that the vulnerable property of stock market to be manipulated may affect its predictive power towards the future economic activity. Stock prices may deviate from their fundamental value due to the speculative bubbles (Binswanger, 2004). Speculative bubbles is a situation in which the securities’ pieces such as stock prices rise far above their actual value as a result of irrational exuberance rather than the basic underlying fundamentals of the market. This can attract investors or stock traders to invest in order to take advantage of the profits. After some time, the bubbles will eventually burst and causes the stock prices will drop below their market value before they reach the equilibrium again. Thus, from this phenomenon, stock prices may deviate from the fundamental value sometime and hence its predictive power will be reduced. Apart from that, the globalization of the investment market also may reduce the predictive power of sto ck prices towards the nation’s GDP (Mao Wu, 2007). This means that is foreign investment in the domestic activity which brings about increase in stock price, however, since it is the foreign investment, it may not bring direct impact on the nation’s GDP. Causal Effects of the Stock Prices on the Economic Activity The causal effects of stock prices on the economic activity can be seen through the activity of consumption and investment. The connection between the stock prices and consumption can be explained by the wealth effect (Modigliani, 1971). The wealth effect refers to the increase in spending which due to the increase in perceived wealth. The rise in stock prices will bring about an increase in the income and wealth of the stockholders, they may increase their consumption as a result from having higher purchasing power. Since consumption is positively correlated with the GDP, the increase in consumption as a result from the rise in stock prices will affect the nation’s GDP. However, Pearce (1983) argued that the wealth effect depends on the distribution of stock holders in the nation. For example, most of the stockholders in the United States are comprised of small groups of rich people who have lower propensity to spend out of wealth. Besides, the causal effect of stock prices on the economic activity can also be seen through the activity of investment which its impact is on the cost of capital. The cost of capital is the fund for a firm to finance its business. The sources for capital can be varied from company to company such as equity financing and debt financing. Generally, the cost of capital is the weighted sum of the cost of equity and the cost of debt. With the increase in the stock price, the effective cost of equity will be reduced as a result from overvaluation of the stock price (Fischer Merton, 1984). Besides, cost of debt also will be lowered due to high stock prices as it could give some positive signals towards the lenders and thus raise the creditworthiness of the firms which would result in better loan condition (Morck et al., 1990). The Economy of the United States There is lots of news recently about the rapid growth rate of China absolutely furious pace for over the last decade and may overtake the United States to be the largest economy in the world. Nevertheless, the United States still keep the place of the largest economy in the world by far in the year of 2013. The United States has been keeping the place of the world’s largest economy for at least a century. With one third of the world’s millionaires and 40% of the world’s billionaires stay in the nation, the United States become the wealthiest nation in the world. The diversify economy and open market in the United States helps the economy to stay strong. The United States is also considered the largest manufacturer and the most influential financial markets in the world. Stock Prices in the United States The United States is considered to have the most influential and largest financial markets in the world. Almost every large company in the US is traded on a Stock Exchange. This study employed SP 500 as the stock market indices to be analyzed as it is the best representation of the U.S. stock market with 500 stocks chosen for market size, liquidity and industry grouping through a more diverse constituency and weighting. Figure 1.1 Time plot for quarterly average of daily SP 500 stock price index in the United States (Source: Economic Research, 2013) Figure 1.1 shows the moving trend of stock prices in the period from first quarter of 1974 to third quarter of 2013. From the figure, the stock prices in the United States generally showed a fluctuating rising trend with a record of expansion from 1974 to 2000 with gradual increasing rate at the beginning and higher pace increasing rate later from 1993 to 2000. There were significant market downturns in 2002 and 2008. The stock prices reached the peak in the second quarter of 2000 and started to drop afterwards until the minimum point in the first quarter of 2003. This market downturn has been known as the market crash of 2000. The causes for this crash are believed to be the corporation corruption, overvalued stocks and the emergence of day-traders or momentum investors.
